Does Kazaa Lite is free of this spyware? Or is it so deep inside the Kazaa kernel that its impossible to bypass?

I don't think so, back when i had regular or gay kazaa, my system would crash a lot due to all the bundled spyware, now that i have the non-gay version of kazaa or Kazaa lite, my system is as stable as ever.
